Where is the operational risk? With the tenant! Who pays the expenses? Probably the tenant! Industrial NNN Leases 10-20 year leases Some of these tenants have been there for 30-70 years! Customized the building to their needs Typically no property management needed – 2 year inspections (as needed) Multi-tenant NNN Imagine your NNN as a bond. What is the ability of the tenant to pay their bills? Is cooperate backing the lease? The strength of your lease is the reliability of the cashflows Get quarterly reports and verify the “rosiness” of the picture. Always audit the financials and be aggressive with it! Renewal Risk Sale leaseback – Buy from the owner-operator and then lease it back for 20 years Short timeframes left on the lease are more of the “value add” purchase Debt on NNN CMBS Nonrecourse debt Big prepayment penalties Recourse debt Regional Banks More flexible Better terms Schools, traffic count, etc. doesn’t matter! Take a look at your underwriting for insurance, taxes, etc. to make sure things haven’t changed. Keep engaging with insurance companies annually as well as replacement costs may be changing drastically How are your taxes assessed? Do not assume the previous taxes and do not assume you will be reassessed at the time of purchase. Know your rules! Know your property and what the various projections mean. Your deal on paper is 1 of 1,000,000 things that could happen to the property Have defensible underwriting. What is conservative and why? Be able to backup your projections based on your market research. Understand management and what value it adds to/takes away from you. Does self-management make sense? Mike Taravella discusses the importance of understanding your rent roll as a buyer and an owner. Key Information: #1. Understand your occupancy! If you are getting agency debt you need 90% for 90 days! Get a report if it is not on the rent roll. As an owner, do your reviews to make sure your PM is operating efficiently and your turnover is low. #2. Market Rents What are the true market rents? Do your own due diligence to prove out the comps provided. As an owner, keep track of the rents in your market to know when you need to raise them. You NOI relies on it! #3. Actual Rent Charged Know how long it should take to get to market rents… hint… it isn’t overnight! Your loss to lease is the difference between your rents and the market. Know where you are and are you executing your business plan? #4. Lease to and Lease From See where the value add is when people have been there for a long time! How close are all the leases? If they are all in the same month, that could be a mass exodus of your property. #5, Understand the balances As for your 30-60-90 day delinquency reports to understand where the property is. As an owner, who is paying and who is not? Add a narrative as to why someone is past due for understanding the story and potential eviction support. Make sure you know what the IRR truly means and know if that is the metric you should be looking at. There is a lot more to a deal that what the projections are as your projections change month one. Understand the quality of the deal and why you are investing in that asset class. Communication with your LPs should have different levels. Have options for more granular details and other options for basic information. Think, a Slack channel vs email. Test your theories with your own money and effort.
