Welcome to the Investor Bootcamp mini-series on The Australian Investors Podcast. Every Saturday, 7 am, starting next week, I’m going to be joined by one or more expert guests you will know from the series thus far. I’ve carefully selected these guests and the topics we’ll be covering. Also as part of the episodes, I’ll share with you the best resources I’ve come across for accelerating your learning. So why are we doing this 10-part series? I think that now, more than at any time in the past 20 years, direct stock investors will need to understand valuation at a more technical level. As Morgan Housel said: “The most underrated investing skills are controlling your emotions and having your career coincide with a 30-year decline in interest rates.” With interest rates finally on the way back up, the valuation of businesses, bonds and real assets will become more important. But as Warren Buffett once said, “It's only when the tide goes out that you learn who has been swimming naked.” For many investors, it finally feels like the tide is going out. Easy returns driven by falling rates on speculative assets like crypto, venture capital, technology stocks, highly geared companies, property and even bonds. Some people might say that value investing can now finally have its time to shine. Warren Buffett’s Berkshire Hathaway is back to catching up to famed investors like Cathie Wood’s ARK Innovation ETF as momentum and growth investors wonder about a recovery. So where does this leave investors who are wearing big losses in innovative but richly valued businesses? For many, we’re questioning our growth-first strategies. Are tech stocks really worth what I thought? Is it time to diversify my portfolio across industrial companies trading at lower valuations? After all, you can construct an all-weather diversified long-term portfolio from richly valued, high-quality companies. Or you can build a portfolio from lower-quality companies at lesser valuations. Lately, many investors seem to be opting for the deeper value style companies and portfolios. However, there’s one big problem with this approach: you need to have a strong grip on valuation. You need to understand how securities or investments are valued and then adjust your models to the current macro environment. According to Harvard Business Review: “Imposter syndrome is loosely defined as doubting your abilities and feeling like a fraud. It disproportionately affects high-achieving people, who find it difficult to accept their accomplishments. Many question whether they’re deserving of accolades.” I believe that over the past 10 years we have seen many talented investors enter the market and begin their investing journey. Indeed, around 70% of Rask members have been investing for less than 10 years. However, during that time we’ve experienced a massive bull market. Now, with markets becoming more volatile, it leads me to believe that many of our fellow listeners could be doubting their conviction in their abilities to find, research and model companies. Using Drew's experience as a financial adviser and Owen's experience interviewing fund managers and time spent being a fund analyst, the duo breaks down what it takes to analyse a fund manager before investing. How do you measure the effectiveness of a fund? Tracking error is good for passive funds. For example, if a fund or ETF tracks the ASX 200 (ASX: XJO) the tracking error would tell you ‘how well has the fund followed the ASX 200’. For an active fund manager, the active share metric measures ‘how different is the fund’s positions compared to the index’? Obviously, for active fund managers it’s important they are more active and less passive (i.e. less closely matching the index). Low downside capture, higher upside capture. ‘Capture’ refers to how the return of a fund matches the return of the market. For example, if a fund returned 10% when the market went up 20%, the upside capture would be 50% (or 0.5). If the market fell 20% but the fund returned 1% (positive), its downside capture would be very low. Meaning, it doesn’t ‘follow’ the market down — which is a good thing. Correlation. Correlation measures how two investments behave around each other. For example, if there is a correlation of +1.0 between an Australian shares fund and your portfolio, we would say it does not have any risk benefits for the portfolio (because they’re both positively and perfectly correlated — meaning they move in the same direction at the same time). Gold prices can have a low or negative correlation to shares/equities, meaning they can move in opposite directions — so it could help lower the impact of a stock market crash. Sector diversification. Basically, how well are you diversified and how well is the fund or ETF diversified? “Style drift” and understanding why your fund manager has changed their strategy or focus. Do they do what they say and has that changed? Are some parts of a portfolio better reserved for active funds management? This really depends on the underlying index, as that is essentially what you are getting. Fixed income, in this environment, should be active, but if interest rates were at 7 per cent, I — Drew — would be passive all the way. For US equities the S&P 500 is 30 per cent invested in just five companies, so a combination of active and passive is likely warranted, just to gain real diversification into more parts of the market. When you study fund managers, Drew, is it top-down or bottom-up? Usually, we are looking at fund managers for a purpose, so it’s ‘top down’ (e.g. ‘we need some Australian shares for this client’) We think about it in terms of factor exposure, meaning how is the portfolio exposed value, income, size, and momentum (the four quantitative factors). Then, which factors are likely to perform better during the current market and what are we missing? We then go through the due diligence, getting a universe of options, before considering. This episode is filled with great insights around portfolio construction, investment planning, investment property, retirement strategy, risk profiling, lifestyle goal setting, investment returns and more. The hypothetical couple: Craig & Fiona The fictitious couple Jamie and Drew are working with are: Craig (62). Earning $125,000 per year as an mechanical engineer, PAYG. Super: Craig has $850,000 in super, currently maximising his SG. He has a balanced strategy and pays $5,500 in insurance inside super. Super has returned 6.6% over the past 10 years. Fiona (55). A Business Development Manager for a technology company, earning $110,000, plus $10,000 in bonuses, PAYG. Super: She has $670,000 in super. She has a balanced strategy and pays $3,500 in insurance inside super. Super has returned 5.4% over the past 10 years. Their current situation: They have $100,000 left on their mortgage and the house is worth $880,000. Have two adult-age children, who are self-sufficient. Both believe they are high-risk investors, but Craig is more conservative and keen to replace his income with defensive positions (as much as possible). Fees on their super funds are estimated at 1.2% per year. They have $450,000 in managed funds and shares. They have $300,000 in cash. They estimate they need $80,000 to live comfortably. Craig's super insurance covers him for $190,000 (life & TPD) and his income protection is only $4,000 per month. Fiona's super insurance covers her for $260,000 (life & TPD) and her income protection is only $3,000 per month. Craig & Fiona's goals: Both of them and want to get advice on these things (specifically): plan to retire in 3-5 years They want to be debt-free before retirement. Should they use their cash for this? Craig is thinking of buying an investment property for yield, just before retirement. Need to build an investment portfolio capable of helping them live sustainably, but don't know if their super fees and strategy are right. Want to have cash to feel secure, so they want to maintain a decent buffer. They'd rather be 'hands off' investors and leave it to the experts (funds, ETFs, etc.). Don't need to leave anything to the kids. Here are the questions Drew & Jamie need to answer How does the financial planning process work at Wattle Partners? When you meet with Fiona & Craig, what are 3-5 questions you would ask first? Insurance: What are some factors Craig & Fiona need to consider? (assume they have no material prior medical conditions) Should they drop their insurance? Investment property: Is Craig ok to think of residential property as a source of good yield?
